Going into the meeting, two big questions loomed. First, how many more rate hikes do Fed officials expect? Second, why is the Fed raising rates? If the main reason was the recent jump in oil prices, this could be a “one-time insurance” move. If the reason were broader, stickier inflation, more rate hikes would likely follow.
What the Fed Told Us
On both questions, the Fed leaned toward further hikes:
It’s not just about oil. The Fed removed language that referenced energy prices for inflation and instead pointed to a strong economy and resilient consumer spending.
Bonds. Yields on short-term Treasuries rose, while the 10-year yield held relatively steady. Short-term yields track where investors expect the Fed to set rates over the next couple of years, so they rose as expectations moved higher. Steady long-term yields may suggest investors believe the Fed is serious about bringing inflation down.
Stocks. Stocks spent most of the day higher but finished lower after the press conference, with bank stocks among the weakest. Higher short-term rates raise what banks pay depositors, while the longer-term rates that drive much of their lending income didn’t move.
Rates may stay higher for longer. The Fed’s next steps will depend mainly on core inflation and the job market, so a drop in oil prices alone may not change its plans.
Markets may be bumpier around data releases. The Fed isn’t giving much guidance about the future, so monthly inflation and jobs reports may carry more weight.
Savers and borrowers may feel it first. Yields on cash and short-term savings could benefit, while costs rise may for variable-rate borrowing such as credit cards and floating-rate loans.
Our View
We still believe inflation will cool more than the Fed expects, particularly if a peace deal with Iran lowers energy prices and tariff effects fade. We also think markets have already priced in most of the higher rates the Fed signaled. The difference after today is that the Fed wants to see that progress in the data before it changes course, so the upcoming inflation and jobs reports will be key.
