U.S. equities were mixed last week, as investors tried to digest the move up in rates and the likelihood of a higher for longer rate environment. The FOMC hiked rates by 25bp on Wednesday, as was widely anticipated, though the tone and the Summary of Economic Projections were more hawkish than anticipated. The post-meeting statement and Chair Warsh’s press conference highlighted that elevated inflation was their primary focus and reason behind the hike, stating that raising rates should help bring inflation to their 2% target goal quicker. The dot plot showed another rate hike this year, and as of Friday the market is pricing in a 55% probability of a hike in October. This caused treasury yields to move higher, with the 2-year treasury yield seeing the largest move up as it is most affected by monetary policy, ending the week at 4.76%. Additionally, the 10-year treasury yield ended the week near 5% after reaching a post-GFC high earlier in the week. While rising rates can be a headwind for equities, it’s important to remember that earnings are the most important driver of stocks. Earnings growth for the S&P 500 for Q3 and Q4 remains at robust levels of double-digit growth, however we are aware that the elevated macro uncertainty is a key risk that must be closely monitored.
September FOMC Meeting
The Federal Reserve raised rates by 25bp as widely expected, while the dot plot showed one additional rate hike for 2026. The post-meeting statement highlighted resilient spending, strong productivity growth and framed the tightening as supportive for a quicker return to 2% inflation goal. The Summary of Economic Projections showed PCE inflation ending this year around 3.7% and stepping down to 2.3% next year, while Core PCE is expected to end 2026 at 3.4% and fall to 2.5% in 2027. Heading into the decision, a 25bp hike was close to being fully priced at around 93%, so the real question going into the meeting was whether the Fed would hike and be done and or if this was the beginning of another hiking cycle, validating what the market had built into the curve over a short period. The Fed now expects the Fed Funds rate to be 4.1% by year-end, implying one more hike this year.
How could rate hikes impact equities going forward? Equities typically struggle during the beginning of a rate hiking cycle, but the pullbacks are usually short-lived. A recent report from Goldman Sachs eloquently highlighted this key point. The report noted that while the S&P 500 recorded an average 3-month return of – 2% at the beginning of the past seven rate hiking cycles, if you take a longer view and look at 12 months post the first hike, the S&P 500 averaged a return of 9%. Our view on equites remains overall constructive. The curve has already done a substantial amount of tightening on the Fed’s behalf, and we think any peace deal with Iran would be favorable to the inflation outlook. The current market pricing already reflects more than enough hikes.
